Self-Employed? Simplify Tax Prep

Whether this is your first year of self-employment or you’ve been self-employed for some time, understanding your income tax responsibilities is key to managing your finances effectively. Self-employed individuals generally have different tax obligations than W-2 employees, making it important to understand the requirements that apply to your situation.

In addition to earning income, you’re responsible for tracking it, maintaining records of business expenses you can deduct from your self-employment income and paying taxes when due. Because taxes aren’t withheld from self-employment income as they are from employees’ wages, you’ll likely need to make quarterly estimated tax payments. So staying organized throughout the year is essential. QuickBooks Online can help simplify the recordkeeping process.

Know Your Tax Obligations

Before exploring how QuickBooks Online can help, it’s useful to understand the tax obligations that may apply to self-employed individuals. Depending on your circumstances, these may include:

  • Income tax,
  • Selfâ??employment tax, which covers Social Security and Medicare taxes, and
  • Applicable state and local taxes.

Keep in mind that estimated tax payment obligations during the year may include not only federal income tax but also self-employment and state and local tax liabilities. Understanding these obligations can help you use QuickBooks Online not only for bookkeeping, but also to maintain the records needed for tax planning and filing.

Track Your Income

Accurate income tracking is an important part of meeting your tax reporting obligations. QuickBooks Online offers invoicing, bank feeds and reporting tools that can help you maintain organized income records throughout the year.

Self-employed individuals may receive income through a variety of payment methods, including credit and debit cards, ACH transfers, payment platforms such as Venmo or Stripe, cash and checks. Depending on the circumstances, you also may receive information returns, such as Forms 1099-K or 1099-NEC, reporting certain payments. Even if you don’t receive an information return, you’re generally responsible for reporting all taxable self-employment income.

When you create invoices in QuickBooks Online, the system records the information. As customers or clients make payments, you can record and match those payments to the appropriate invoices. This creates a record of who paid you, when payments were received and what they were for, making it easier to track income for tax purposes.

Connecting QuickBooks Online to your financial accounts can further streamline recordkeeping. Bank feeds allow transaction data to be automatically imported to QuickBooks, reducing the need for manual data entry. You can then review and categorize imported transactions to help maintain accurate records and identify items that may be relevant for tax purposes.

Organize Your Expenses

Eligible business expenses related to your self-employment can be deducted from your self-employment income. So maintaining accurate records of business expenses is an important part of managing your tax obligations. Ordinary and necessary business expenses are generally deductible, subject to applicable tax rules and limitations. Consistently recording and categorizing expenses can help you identify potential deductions and keep the information you need to prepare your tax return.

QuickBooks Online can help organize this information by providing expense categories that correspond with many of those used on Schedule C, which self-employed individuals doing business as sole proprietors generally file with Form 1040. You can import transactions from connected financial accounts and review and categorize them as appropriate, helping you maintain an ongoing record of business expenses.

QuickBooks Online also offers tools for maintaining supporting documentation. In the mobile app, you can capture receipt images and attach them to expense forms. The app also offers mileage-tracking features that can help you maintain records of business travel. Keeping organized records throughout the year can make tax preparation more efficient and help substantiate deductions if the IRS examines your return.

Important: Keep business and personal expenses separate. Whenever possible, use dedicated business bank accounts and credit or debit cards for business transactions. Keeping business and personal expenses separate can simplify recordkeeping and help ensure that business deductions (and profit or loss) are reported accurately.

If you use an account or card for both business and personal expenses, transactions should be categorized appropriately. QuickBooks Online can also split transactions that include both business and personal expenses.

Plan for Estimated Taxes

The income and expense records you maintain throughout the year are important not only for preparing your annual income tax return but also for determining estimated tax payments.

Federal estimated tax payments are generally made quarterly using Form 1040-ES. You can pay by check, money order or electronically through IRS payment options. The amount you should pay depends on your individual tax situation, so periodically reviewing your income, expenses and projected tax liability can help you determine appropriate payments.

QuickBooks Online reports can provide useful financial information for this process. Depending on your business and QuickBooks setup, relevant reports may include:

  • Profit and Loss,
  • Expense by Vendor, and
  • Sales by Customer.

Use Tax-Focused Tools

Keeping your accounts connected and your records up to date can make it easier to gather the financial information you’ll need at tax time. QuickBooks Online also offers tools that can help you organize and review your tax-related information. Click on All apps in the toolbar and then scroll down to Business Tax and click Overview. Here, you can access links to uncategorized transactions and deposits, identify potential standard or industry-specific deductions and view a Tax summary showing your income, deductions and estimated self-employment tax.

Stay Organized

For self-employed individuals, staying organized year-round can make tax time more manageable. QuickBooks Online can help with these tasks by enabling you to more easily track income, categorize expenses, monitor information relevant to estimated tax payments and generate useful reports. Consistent recordkeeping can provide a clearer picture of your business finances and make it easier to prepare for tax deadlines. Contact the office with any questions.
